What is a warranty?

I took my HTC Desire in to be fixed in Jan of this year, to be met with"'its a cp*phone can't be fixed, don't you want to buy this iPhone 4? ". More fool me. So I bought a demo iPhone 4, with Wilfred telling me it had a two-year warranty. From day one the proximity sensor did not work and the on-off button was dodgy. I should have taken it back straight away, but given that my wife was using my backup phone I thought that I would wait. I took the phone in today to be told the warranty only covers "network issues", whatever that might mean, and repairs for "damages" were for my account.. In what way could I possibly damage that sensor?
They refused to honour the warranty. Needless to say, I won't be back and will warn anyone away. I'm also weighing up my options, which may include the small claims court. To add to the injury, he tried to sell me another phone. Plus 10 for chutzpah, but I won't be touching you with a barge pole in future.
